It is in the sky and with diamonds because the way it is listed is not the title but the lyrics. If it were the title, then just the first prepositional phrase. The act is singing and not the what they are singing. By using quotation marks you show what is said. If it was the song it would be underlined or italicized.

There is no prepositional phrase. "IN the sky WITH diamonds", is a part of a tittle which counts as a solid noun phrase.

"In the sky" and "with diamonds", but usually when you are referring to a title it should all be counted as a proper noun. Idk about the infinitive phrases, maybe around "singing"??
